How to Build a Trading System: Complete Guide

A trading system is your business plan. Without one, you’re gambling. Here’s how to build one from scratch.

What is a Trading System?

A trading system is a complete set of rules that defines:

  • When to enter (entry rules)
  • When to exit (exit rules)
  • How much to risk (risk rules)
  • What to trade (market filter)

Without these four components, you’re not trading - you’re gambling.

Step 1: Choose Your Market

Step 3: Define Your Entry Rules

Must Answer:

  1. What triggers entry? (specific signal)
  2. What confirms it? (confirmation)
  3. What’s required? (conditions)

Example Entry Rules

Entry:
- Daily chart in Uptrend (price above 50 SMA)
- Price pulls back to 50 SMA
- Bounce with bullish candle
- Entry: On close above bounce candle

Step 4: Define Your Exit Rules

Must Answer:

  1. Where does stop go?
  2. Where’s target?
  3. When to exit early?

Example Exit Rules

Stop:
- Below bounce low

Target:
- Previous high, or
- 2:1 reward:risk

Early exit:
- RSI at 70 + reversal candle

Step 5: Define Risk Rules

  1. What’s max risk per trade?
  2. What’s max daily risk?
  3. What’s max concurrent positions?

Example Risk Rules

Max risk: 2% per trade
Max daily: 6%
Max positions: 3
Loss limit: Stop trading at 6% daily

Step 6: Write Your Rules DOWN

Step 7: Backtest Your System

  1. Manual test - At least 50 trades
  2. Record results - Every trade
  3. Calculate metrics - Win rate, PF, DD
  4. Adjust - If needed

Step 8: Demo Test

Demo Trading Rules

  • Same rules as live

  • Track EVERY trade

Step 9: Go Live

Starting Rules

  1. Start tiny - 25% of planned size
  2. Track everything - Journal every trade
  3. Review weekly - Adjust if needed
  4. Only size up - After consistent profits

☐ Market selected
☐ Timeframe chosen
☐ Entry rules written
☐ Exit rules written
☐ Risk rules written
☐ Backtested (50+ trades)

Common System Building Mistakes

1. Overcomplicating

Problem: Too many rules

Solution: Keep simple, 3-5 rules max

2. Curve Fitting

Problem: Optimizing too much on backtest

Solution: Use robust settings, not perfect past results

3. No Written Rules

Problem: In head only

Solution: Always write down
